Generally, if it plays in iTunes it will play on the apple TV, and it's pretty easy to get things to play in iTunes. It may be worth you spending the $29 for Quicktime Pro if you're going to convert a lot of stuff. They changed some things with the 2.0 release; before, it would sync w/ iTunes. Now, I believe it's more "wireless HDD that plays video," as in just dragging and dropping. From what I've read, it is pretty simple.
Movies rented from the thing are 720p, and generally look pretty good. Close to BluRay, a little better than DVD. Here's a comparison:
